How is the gross profit margin ratio calculated?

To clarify, gross profit is defined as total revenue minus the cost of goods sold (COGS). The formula for calculating the gross profit margin ratio can be expressed as follows:

Gross Profit Margin Ratio=(Gross ProfitTotal Revenue)×100\text{Gross Profit Margin Ratio} = \left( \frac{\text{Gross Profit}}{\text{Total Revenue}} \right) \times 100

For example, consider a company with total revenue of £500,000 and a cost of goods sold amounting to £200,000. The gross profit can be calculated as:

Gross Profit=Total RevenueCOGS=£500,000£200,000=£300,000\text{Gross Profit} = \text{Total Revenue} - \text{COGS} = £500,000 - £200,000 = £300,000

To determine the gross profit margin ratio, we divide the gross profit by total revenue:

This ratio serves as a measure of a company’s efficiency in converting raw materials and labor into profit.
